Understanding how lenders compute interest on loans is one of the most powerful financial skills you can master. Whether taking out an auto loan, personal debt consolidation, or an education loan, knowing the underlying math protects you from expensive borrowing traps and reveals exactly how extra payments save money.
Simple interest is calculated exclusively on the original loan balance:
Interest = Principal × Annual Rate × Time (Years)
For example, borrowing $10,000 at a 6% annual simple interest rate for 3 years:
Interest = $10,000 × 0.06 × 3 = $1,800
Total Repayment = $10,000 + $1,800 = $11,800
Monthly Payment = $11,800 ÷ 36 months = $327.78
Simple interest is common in short-term personal lending and select student loan agreements where interest does not capitalize daily.
Most retail loans — including car loans and mortgages — use amortization. Lenders compute interest every month based on your remaining balance:
Monthly Payment (PMT) = P × [ r(1 + r)^n ] / [ (1 + r)^n - 1 ]
Where:
In month 1, the interest portion of your payment is highest. As you gradually repay the principal balance, the interest charges diminish each month, allocating a larger share of your payment toward principal reduction.
Because monthly interest is calculated against the current outstanding balance, paying even an extra $50 or $100 per month directly reduces the principal. This triggers a compounding interest savings effect across the entire life of your loan.

Simple interest equals Principal multiplied by the Annual Interest Rate multiplied by Time in years (I = P * r * t).
With each payment, your principal balance decreases. Because interest is charged on the remaining balance, the interest portion drops each month.
